How Bond Yield Works and Why It Matters for Investors

When you buy a bond, you are essentially lending money to a government, municipality, or corporation in exchange for regular interest payments and the return of your principal at maturity. The yield on a bond tells you how much return you are earning relative to the price you paid and the time remaining until the bond matures. Understanding yield is fundamental to comparing fixed-income investments and making informed decisions about portfolio allocation.

There are several different ways to measure bond yield, each giving a different perspective on the investment. The most basic measure is the coupon rate, which is the annual interest payment expressed as a percentage of the bond's face value. A $1,000 bond with a 5% coupon pays $50 per year regardless of the market price. However, if you buy that bond at a premium or discount in the secondary market, your effective return changes.

Current yield adjusts for this by dividing the annual coupon payment by the price you actually paid. If you buy a bond with a $50 annual coupon for $950, your current yield is 5.26%, not 5%. This is a more accurate reflection of your income return, but it still ignores the capital gain or loss you will experience at maturity when the issuer pays back the full face value of $1,000.

Yield to Maturity: The Most Complete Measure

Yield to maturity (YTM) is widely regarded as the most comprehensive measure of bond return. It accounts for the coupon payments you receive, the price you paid, and the capital gain or loss at maturity. This calculator uses the standard approximation formula: YTM equals the annual coupon plus the annual amortized discount or premium divided by the average of the face value and price. While this is an approximation rather than a precise iterative solution, it produces results accurate to within a few basis points for most practical purposes.

A bond trading below face value (at a discount) will have a YTM higher than its coupon rate because you receive a capital gain at maturity. A bond trading above face value (at a premium) will have a YTM lower than its coupon rate because you lose some capital at maturity. When a bond trades at exactly its face value, current yield and YTM are equal to the coupon rate.

Total return is another useful metric displayed by this calculator. It simply sums all coupon payments received over the bond's life plus the difference between face value and purchase price. This gives you a raw dollar figure of your expected profit from holding the bond to maturity, which can be useful when comparing bonds of different sizes or maturities.

Using Bond Yields to Compare Fixed-Income Investments

Yield is the common currency that makes it possible to compare bonds with different face values, coupon rates, and maturities on an equal footing. When building a fixed-income portfolio, you can use yield to maturity to rank available bonds and select those that offer the best return for a given level of credit risk and duration.

The spread between a bond's yield and a risk-free benchmark such as a government bond is called the credit spread. A wider spread indicates that the market perceives more credit risk. Investment-grade corporate bonds typically carry modest spreads, while high-yield or junk bonds carry much wider spreads to compensate investors for higher default risk.

Interest rate risk is another key consideration. When market interest rates rise, existing bond prices fall so that their yields align with new market rates. This inverse relationship between price and yield is the most important dynamic in fixed-income investing. The longer a bond's maturity, the more sensitive its price is to interest rate changes.
